Do I have to upload to some website first?

Yes.

Images need to be uploaded to the internet in the first place, you cannot "link" images from your local machine onto the internet as they are local only.

There are several free sites to do this such as imageshack.us or photobucket.com however those sites have adverts to cover the costs or simply asks you for the money they use for the hosting by selling you services.

I have myself bought my own webspace to host stuff, if you "own" the webspace its easier to manage it.
If you have skills you could sign up for free webhosting to manage your images.

http://imgur.com/ is quite a popular free choice that does not require registration. There is no practical size limit, certainly much larger than WP will resize to.
