I believe it needs to be on the internet, (you can get a free account from Photobucket, don't know how good it is compared to other photo sites), upload a photo and press "view album" (this is from Photobucket) and selected the URL from "direct link" and copy and paste it and press "insert image" at the top of this page and paste the url in, click "OK" and you should be good to go!

Images are never uploaded to WP - instead, they're uploaded to an image hosting site and you post a link here, pointing to your image on the host.
Here's what an image looks like in a Photobucket album:

To get it into a WP post I click on the "IMG code" box, which copies the image details all ready formatted for WP to the clipboard, and then in the post just do a right-click|paste.
You can always click on the "Preview" button below the post edit window to check it's appeared Ok before clicking "Submit".

Free accounts are available but ultimately that depends on how much your image is accessed and there is a tight limit to the number of pictures you can store. Then again a full account is pretty cheap so it's probably worth getting if you'll be posting more pictures.
